This game is such a rip-off you won't believe the DRM it comes with. If I'm not connected to Shinnox's authentication server then Red Scorpion, Y2K, Gameboy Sub Zero, Rubber Soul Reptile, White Noob Saibot, and Shin Level 2 Rain are locked. In order to even connect to the authentication server, I have to pay 5 bucks a month and I can only get the subscription code by getting this game new. Don't even get me started about the pre-order bonuses. At least the Tournament Edition update will be multiplatform and nerf Mortal Kombat 2 Reptile all for only $39.99

MUGEN is totally copyrighted and have sued people for selling the engine before :U. Hell they declare what copyright they have in the main mugen folder.
It's copyrighted. They tolerate that you distribute the EXE file along with your fullgame, but only if it's free, and just to ease the process for people who are interested in a fullgame but not in Mugen directly.

You can really only sell your stuff if you make the sprites and etc yourself, like borghi did, if you are using mk assets, you are stealing their assets and they are able to come down on your ass, or worse, come down on the collective elecbyte ass. So yeah its illegal. The same way that even if you draw a full story of spider-man using your remixed panels from comics, its ilegal. ( Even if it was full of hard work!) Heck, the guy is selling his chars on EBAY of all things, they have a ton of rules about that and will pull the auctions if reported, because, once again, its illegal.Donate buttons and the like , however, are not.

I've seen a lot of people do this with art. It works for convincing people into using the donation button. Apart from that, they usually release other things for free or accept comissions.
