Never save an image you'll use in MUGEN in jpg, it will ruin the quality of your image, use png. Also you don't need to convert it to pcx, you can import png in fighter factory (3) directly.

Before inserting the image, open it with the palette editor from Fighter Factory and index it.

1. click "Advanced Palette Editor";
2. click "Load current image from a file" (is a red folder icon);
3. switch the color you want to be transparent to the first slot (don't worry if the image looks messy), you can use the color picker;
4. click "insert the current palette in the images", select your image and click ok.
Your image will be indexed and ready to insert.

@alongcaca: If you want the fade on the edges to be yellow/orange AND transparent, you'll have to use Mugen 1.1. You can use Addition to get the black to become transparent. But even the letters would be transparent.
You might want to try Irfanview. You can use it to save transparencies. You can get it to reduce the palette to any number of colors also.

I think this >> may help you the most https://mugenguild.com/forum/topics/remove-black-outlines-images-180047.0.html
